A major catalyst to the acceleration of Forex trading was the rapid development of the Eurodollar market; where US dollars are deposited in banks outside the US. Similarly, Euromarkets are those where assets are deposited outside the currency of origin. The Eurodollar market first came into being in the 1950s when Russia’s oil revenue - all in dollars - was deposited outside the US in fear of being frozen by US regulators. That gave rise to a vast offshore pool of dollars outside the control of US authorities. The US government imposed laws to restrict dollar lending to foreigners. Euromarkets were particularly attractive because they had far less regulations and offered higher yields. From the late 1980s onwards, US companies began to borrow offshore, finding Euromarkets a beneficial center for holding excess liquidity, providing short-term loans and financing imports and exports.London was, and remains the principal offshore market. In the 1980s, it became the key center in the Eurodollar market when British banks began lending dollars as an alternative to pounds in order to maintain their leading position in global finance. London’s convenient geographical location is also instrumental in preserving its dominance in the Euromarket.

Money, in one form or another, has been used by man for centuries. At first it was mainly Gold or Silver coins. Goods were traded against other goods or against gold. So, the price of gold became a reference point. But as the trading of goods grew between nations, moving quantities of gold around places to settle payments of trade became cumbersome, risky and time consuming. Therefore, a system was sought by which the payment of trades could be settled in the seller’s local currency. But how much of buyer’s local currency should be equal to the seller’s local currency? The answer was simple. The strength of a country’s currency depended on the amount of gold reserves the country maintained. So, if country A’s gold reserves are double the gold reserves of country B, country A’s currency will be twice in value when exchanged with the currency of country B. This became to be known as The Gold Standard. Around 1880, The Gold Standard was accepted and used worldwide.

The higher rate on documentary transactions is due to the additional time and cost of clearing the document, while the cash is available for resale immediately. Some dealers on the other hand prefer documentary transactions because of the security concerns with cash.

Currency intervention is the buying or selling of currency by central banks in an attempt to manipulate the price of a particular currency.a consumer in the U.S. buys a Chinese product, Chinese manufacturers are paid in US dollars. These U.S. dollars are then deposited in a U.S. bank account. At this point, the Chinese exporter needs to convert dollars into yuan. Through its commercial bank it sells the U.S. dollars to the Chinese central bank, the People's Bank of China. Since the trade between the United States and China does not balance, there is a shortage of yuan and a surplus of U.S. dollars in the Chinese central bank. The usual remedy to this situation used in international trade would be for the Chinese central bank sell its dollars on international currency markets and buy yuan in exchange, resulting in a self-correcting system: the U.S. dollar weakens and the Chinese yuan strengthens, until equilibrium is restored and the trade gap closes.It slows the appreciation of the Yuan, or in some cases effectively pegs the CNY against the USD. The central bank net buys USD, then sterilizes the excess dollar flows by buying dollar-denominated assets, such as U.S. treasuries. This has the effect of keeping the excess dollars out of the currency exchange markets, where they would cause a correction in the exchange rates. Thus, the Chinese central bank manipulates the exchange rates by creating yuan and buying U.S. debt. This "printing" of Chinese Yuan by the central bank is not without consequence, however, since in excess if yuan are created faster than domestic economic output) it would eventually lead to inflation, causing consumer prices to rise. Economist Paul Krugman writes that by keeping its currency artificially weak China generates a dollar surplus.

Foreign Exchange Market Turnover As per the Triennial Central Bank Survey by the Bank for International Settlements on “Foreign Exchange and Derivatives Market Activity”, global foreign exchange market activity rose markedly between 2009 and 2010. The strong growth in turnover may be attributed to two related factors. First, the presence of clear trends and higher volatility in foreign exchange markets between 2001 and 2004 led to trading momentum, where investors took large positions in currencies that followed persistent appreciating trends. Second, positive interest rate differentials encouraged the so-called “carry trading”,investments in high interest rate currencies financed by positions in low interest rate currencies. The growth in outright forwards between 2009 and 2010 reflects heightened interest in hedging. Within the EM countries, traditional foreign exchange trading in Asian currencies generally recorded much faster growth than the global total between 2009 and 2010. Growth rates in turnover for Chinese renminbi, Indian rupee, Indonesian rupiah,Korean won and new Taiwanese dollar exceeded 100 per cent between April 2009 and April 2010. Market Efficiency With the exchange rate primarily getting determined by the forces of demand and supply, the issue of foreign exchange market efficiency has assumed importance in India in recent years. Markets are perceived as efficient when market prices reflect all available information, so that it is not possible for any trader to earn excess profits in a systematic manner. The efficiency/liquidity of the foreign exchange market is often gauged in terms of bid-ask spread. The bid-ask spread reflects the transaction and operating costs involved in the transaction of the currency. These costs include phone bills, cable charges, book-keeping expenses and trader salaries, among others. In the spot segment, it may also include the risks involved in holding the foreign exchange. These costs/bid-ask spread are expected to decline with the increase in the volume of transactions in the currency. The finance theory identifies three basic sources of bid-ask spreads: (a) order processing costs, (b) inventory holding costs, and (c) information costs of market making, and each one is influenced by trading volume in a particular manner (Hartmann, 1999). The low and stable bid-ask spread in the foreign exchange market, therefore, indicates that market is efficient with underlying low volatility, high liquidity and less of information asymmetry.

An analysis of the complexities, challenges and vulnerabilities faced by EMEs in the conduct of exchange rate policy and managing volatilities in foreign exchange market reveal that the choice of a particular exchange rate regime alone cannot meet all the requirements. The emerging consensus is that for successful conduct of exchange rate policy, it is essential for countries to pursue sound and credible macroeconomic policies so as to avoid the build-up of major macro imbalances in the economy. Second, it is essential for EMEs to improve the flexibility of their product and factor markets in order to cope and adjust to shocks arising from the volatility of currency markets and swings in the terms of trade in world product markets. Third, it is crucial for EMEs to develop and strengthen their financial systems in order to enhance their resilience to shocks. In addition, a sound and efficient banking system together with deep and liquid capital market contributes to the efficient intermediation of financial flows. This could help prevent the emergence of vulnerabilities in the financial system by minimising unsound lending practices that lead to the build-up of excessive leveraging in the corporate sector and exposure to foreign currency borrowings. Fourth, countries would need to build regulatory and supervisory capabilities to keep pace with financial innovations and the emergence of new financial institutions’ activities, and new products and services, which have complicated the conduct of exchange rate policy. Fifth, policy makers need to promote greater disclosures and transparency.

The evolution of India’s foreign exchange market may be viewed in line with the shifts in India’s exchange rate policies over the last few decades from a par value system to a basket-peg and further to a managed float exchange rate system. During the period from 1947 to 1971, India followed the par value system of exchange rate. Initially the rupee’s external par value was fixed at 4.15 grains of fine gold. The Reserve Bank maintained the par value of the rupee within the permitted margin of ±1 per cent using pound sterling as the intervention currency. Since the sterling-dollar exchange rate was kept stable by the US monetary authority, the exchange rates of rupee in terms of gold as well as the dollar and other currencies were indirectly kept stable. The devaluation of rupee in September 1949 and June 1966 in terms of gold resulted in the reduction of the par value of rupee in terms of gold to 2.88 and 1.83grains of fine gold, respectively. The exchange rate of the rupee remained unchanged between 1966 and 1971.

Cash prices are the prices for which the commodity is sold at the various market locations. The futures price represents the current market opinion of what the commodity will be worth at some time in the future. Under normal circumstances of adequate supply, the price of the physical commodity for future delivery will be approximately equal to the present cash price, plus the amount it costs to carry or store the commodity from the present to the month of delivery. As a result, one would ordinarily expect to see an upward trend to the prices of distant contract months. These costs, known as carrying charges, determine the normal premium over cash,and create a market condition known as contango which is typical of many futures markets. In most physical markets, the crucial determinant of the price differential between two contract months is the cost of storing the commodity over that particular length of time. As a result, markets which compensate an individual fully for carrying charges — interest rates, insurance, and storage — are known as full contango markets, or full carrying charge markets. Under normal market conditions, when supplies are adequate, the price of a commodity for future delivery should be equal to the present spot prices plus carrying charges. The contango structure of the futures market is kept intact by the ability of dealers and financial institutions to bring carrying charges back into line through arbitrage.
